Cap Rate Explained: What Every CRE Investor Needs to Know

Cap rate, short for capitalization rate, is the simplest way to understand what a commercial property is worth relative to what it earns. The formula: Cap Rate = Annual Net Income ÷ Property Value. If a building generates $80,000 per year after expenses and sells for $1,000,000, the cap rate is 8%. Flip it around: if the market expects an 8% cap rate and your building earns $80,000, it's worth $1,000,000.
Higher cap rate means higher return, but usually higher risk or a less desirable location or property. Lower cap rate means investors are willing to accept less return because the asset or market is seen as more stable and secure. A brand-new national tenant on a long NNN lease in a growing market will trade at a much lower cap rate than an older building with a short-term lease in a stagnant area. Cap rate reflects risk. Always.
The CCIM Perspective
The capitalization rate is the foundational metric of income property valuation: Cap Rate = NOI ÷ Value, rearranged as Value = NOI ÷ Cap Rate. This single equation governs how the market prices stabilized, income-producing commercial real estate. Selecting the appropriate market cap rate requires analysis of comparable transactions, asset quality, tenancy, location, lease term, and investor appetite; it is as much craft as calculation.
Cap rate and interest rates share a critical relationship. The spread between cap rates and the 10-year U.S. Treasury yield represents the risk premium investors require to own real estate versus government bonds. When the Federal Reserve tightens and Treasury yields rise, cap rates face upward pressure, compressing asset values, unless NOI growth offsets the expansion. This dynamic drove significant value deterioration in 2022 to 2024 for properties acquired at peak-cycle compressed cap rates with short-term floating debt.
The cap rate is a direct capitalization tool: it values a property at a single moment in time based on current NOI. It does not account for rent escalations over time, future capital expenditures, lease rollover risk, debt structure, or reversion value at sale. For any asset with meaningful complexity, a full discounted cash flow model (DCF) over a 5 to 10 year hold period, solving for IRR and NPV, is the appropriate analytical instrument. The cap rate is the entry point of the analysis, never the conclusion.
Terminal cap rate, the rate applied to projected Year-11 NOI to estimate exit value, is the single most sensitive assumption in a DCF model. A 50-basis-point difference in the terminal cap rate can shift projected IRR by 200 to 300 basis points. This is why sophisticated buyers and sellers frequently disagree on value: they are not necessarily disagreeing on the building; they are disagreeing on the market's future risk appetite.
